The way that these water heaters work is that they are hooked up to the intake line that runs into your house. When the water fills the tank, it starts to heat it up to your intended temperature. As the hot water gets used, cold water will start to replace it so that the tank will stay nice and full. It takes some time for the new water to heat up, which is what leaves you running out of hot water when you've used the available hot water. How long your tank takes to heat back up depends on how hot you keep the temperature and how much draw is going on while the tank is heating up the water. In order to make sure that the water stays set at your set temperature, the water heater will occasionally kick on and warm up the water. 

Tankless Water Heaters

Tankless water heaters are also called on demand on inline water heaters. The way that these water heaters work is that they don't store any water in a tank. Instead, they are installed on the intake line and when there is a demand, the water is drawn through a series of coils in the water heater and heated up. Since the water heater is only heating up a small amount of water at a time, not many, many gallons of it, the water heats up quickly and doesn't run out when in use. These water heaters tend to be less expensive to use because they aren't periodically turning on to heat up water that isn't going to be used and is just sitting in the tank. 

If you want to have hot water in your house, you have to have a way to heat it up. While you could, of course, heat it up in a pan on the stove, it would be much easier for you to have the right kind of water heater so that all you have to do is turn on the tap.
